The incremental cost which is paid by a principal to an agent who is supposed to make decisions, manage affairs and act on the principal’s behalf. Agency costs arise when the latter (the agent) acts in his own interest, instead of that of the former (the principal).
This type of costs is usually the product of an inefficient relationship between the two parties. The relationship between executives and shareholders is typically a potential playground for such conflict of interest.
